What is market failure?

When the market produces too much or too little of something.

Market failure occurs when the free market, left alone, fails to allocate resources EFFICIENTLY. The result is:

TOO MUCH of some goods (over-production).
TOO LITTLE of others (under-production).
NONE of some goods (the market won't provide them at all).

The economic ideal — the 'socially optimal' allocation — is one where all costs and benefits are accurately reflected in market prices, and the market produces exactly the right quantity.

Why does the market fail?

Five main causes (covered in this topic):

Externalities — costs or benefits to third parties not captured in market prices.
Public goods — non-rival, non-excludable goods that no profit-seeking firm will provide.
Merit goods — under-consumed because consumers don't fully appreciate their benefits.
Demerit goods — over-consumed because consumers don't fully appreciate their costs.
Monopoly power — a single firm restricts output and raises prices.

When markets fail, government intervention may improve outcomes — although intervention can ALSO have unintended consequences.

Cambridge tip. Mark schemes for "define market failure" expect candidates to mention BOTH the failure (inefficiency) AND its causes. A definition that says only 'the market doesn't work' lacks the precision needed for full marks.

Externalities — third-party costs and benefits

Costs or benefits not reflected in market prices.

An externality is a cost or benefit imposed on a THIRD PARTY (someone not directly involved in the transaction) when a good is produced or consumed.

Negative externalities — third-party COSTS.

The producer/consumer benefits, but third parties bear costs. Market price reflects only PRIVATE costs, ignoring SOCIAL costs.

Effect on market. Because external costs aren't priced in, the good is 'too cheap' from a social perspective. Quantity produced/consumed is HIGHER than the socially optimal level → OVER-PRODUCTION.

Government response — internalise the externality. Make the producer/consumer pay for the external cost.

Indirect tax — raises price toward socially optimal level. (E.g., cigarette tax.)
Regulation — limits production directly. (E.g., emission limits.)
Bans — forbid production entirely if external cost is severe.

Positive externalities — third-party BENEFITS.

The producer/consumer benefits, AND third parties also benefit. Market reward (price/profit) reflects only the PRIVATE benefit.

Effect on market. Because external benefits aren't rewarded, the good is 'too expensive' from a social perspective. Quantity produced/consumed is LOWER than the socially optimal level → UNDER-PRODUCTION.

Government response — internalise the positive externality.

Subsidy — lowers price toward socially optimal level. (E.g., subsidised vaccinations.)
Direct provision — government provides the good free or cheap. (E.g., public schools.)
Mandates — require consumption. (E.g., compulsory schooling.)

Pollution: marginal social cost exceeds private cost, so the unregulated market produces beyond the socially optimal quantity, creating welfare loss.

Cambridge tip. Top-band answers always (a) identify the externality precisely (what is the cost/benefit, who is the third party?), (b) explain the over- or under-production logic, (c) suggest specific policy responses.

Negative externality: cost to third parties → over-production.

Public goods — non-rival and non-excludable

Two characteristics together make a public good. Free-rider problem follows.

A public good has TWO defining characteristics:

1. Non-rival. Consumption by one person does NOT reduce the amount available for others. One extra person watching a public firework display doesn't subtract from the display.

2. Non-excludable. Once provided, no-one can be prevented from consuming the good. Lighthouse light reaches every passing ship; you can't sell its services to one ship and exclude another.

Examples:

National defence.
Street lighting.
Public parks (in most cases).
Lighthouse beacons.
Flood defences.

Why the market won't provide them — the FREE-RIDER PROBLEM.

If you can't be EXCLUDED, you have no incentive to PAY. Why pay for street lighting when you can use it for free?

If everyone reasons this way, no-one pays. Without payment, no profit-seeking firm will provide the good. The market FAILS to produce it — even if society values it.

Government solution.

Provide the good directly. Fund through TAXATION (which is compulsory — solving the free-rider problem by force).

This is why public goods are mostly government-provided in every economy.

Important contrast: PRIVATE goods.

Private goods are RIVAL (one person's consumption reduces availability for others) AND EXCLUDABLE (you can prevent others from consuming).

Most goods are private — food, clothing, cars, smartphones.

Quasi-public goods. Some goods have ONE characteristic but not the other. Roads (excludable via tolls but largely non-rival until congestion). Parks (often non-rival, sometimes non-excludable).

Cambridge tip. Mark schemes for "define public good" require BOTH characteristics. A definition with only one half scores half the marks.

Most goods are private (rival + excludable).

Merit goods and demerit goods

Information failure → over- or under-consumption.

Merit goods.

Goods that consumers UNDER-CONSUME because they don't fully appreciate the benefits. Often have positive externalities.

Examples:

Education.
Healthcare.
Vaccinations.
Mental health support.
Pension contributions.

Why under-consumption? Information failure — consumers underestimate the long-term benefits, or short-term thinking, or affordability.

Government tools:

Subsidy — lowers price.
Direct provision — public schools, public healthcare.
Mandates — compulsory schooling, compulsory pension contributions.
Information campaigns — health awareness.

Demerit goods.

Goods that consumers OVER-CONSUME because they don't fully appreciate the costs. Often have negative externalities.

Examples:

Cigarettes.
Alcohol.
Junk food.
Drugs (illegal).
Gambling.

Why over-consumption? Information failure — consumers underestimate the long-term costs, or addiction, or peer pressure.

Government tools:

Indirect tax — raises price.
Regulation — minimum age, advertising bans.
Bans — for severe demerit goods.
Information campaigns — health warnings on cigarette packets.
