- Interpreting, not just calculating
Say what the ratio means, compare it, and explain the likely cause.
Marks for ratio questions are mostly for interpretation, not the calculation. For each ratio:
- State what it shows (e.g. 'the gross margin is 40%, so 40 cents of every $ of sales is gross profit').
- Compare it — with the previous year, a similar business, or an industry norm.
- Explain the likely cause of any change (e.g. 'the falling profit margin with a steady gross margin shows expenses have risen').
- Where asked, suggest action.
Always compare. A current ratio of 1.5:1 means little on its own — is it rising or falling? Is it above or below similar firms? The trend and the comparison carry the meaning.
- Interpretation, not calculation, earns most marks.
- State what the ratio shows; compare; explain the cause; suggest action.
- Always compare with prior years / similar firms / norms.
- The trend and comparison carry the meaning.
