The basic Economic problem

Scarcity is the foundation of Economics. It is the situation in which there are not enough resources to satisfy all human wants.

Two separate facts together create scarcity:

1. Resources are FINITE. The world has limited land, labour, capital, and enterprise. There is only so much oil under the ground, only so many hours in a worker's day, only so many factories already built.

2. Wants are UNLIMITED. People always desire more. Once basic food is secured, they want better food, then varied food, then food in restaurants. Once a basic home is built, they want a bigger one. Wants are essentially infinite.

Because resources are finite but wants are infinite, the two cannot match. This mismatch is scarcity.

Worked example. A farmer has 10 hectares of land. He could grow maize, wheat, or sugarcane. Whichever he grows, he cannot also grow the others on that land. The land is scarce relative to the number of crops he might want to grow. He must choose.

A common error. Students sometimes define scarcity as "shortage" or "lack". This is WRONG. A shortage is a temporary problem (the shop has sold out of milk this morning); scarcity is a PERMANENT condition (there will never be enough of everything to meet all wants).

Edexcel-tip-equivalent for Cambridge. The 0455 mark scheme awards 1 mark for stating "limited resources" and 1 mark for stating "unlimited wants" — students who state only one half lose half the marks for the definition. Always state BOTH halves.

Because resources are scarce, choices must be made. Every economic decision is essentially: which want to satisfy now, which to give up?

Opportunity cost is the cost of that giving-up. Specifically:

Opportunity cost = the next-best alternative foregone.

NOT the monetary cost. NOT all the alternatives. Just the next-best one — the option you would have chosen if your first choice weren't available.

Worked example — consumer. You have $20. You can buy:

• A book ($20)
• A meal at a restaurant ($20)
• A pair of headphones ($20)

You buy the book. The opportunity cost is your second choice — say, the restaurant meal.

Worked example — government. A government has $100m. It can build either 5 hospitals OR 20 schools. It chooses hospitals. The opportunity cost is 20 schools — and the wider benefits the schools would have produced (literacy, future earnings, future tax revenue).

Worked example — producer. A farmer has 10 hectares. He plants maize. The opportunity cost is the wheat or sugarcane he could have planted on the same land.

Why opportunity cost matters. It is the proper way to evaluate any decision. The 'cost' of an action is not just the money spent — it is what you GIVE UP by spending the money or time on that action.

The most-asked exam question. "Define opportunity cost and explain its significance for [a consumer / a producer / a government]." Standard answer: define + apply to context + develop with wider consequences. 6 marks: 2 for definition, 4 for application.

Cambridge tip. Examiner reports for 0455 Paper 1 consistently flag candidates who confuse opportunity cost with money cost. Always make explicit that opportunity cost is what's GIVEN UP — the alternative — not the price.

Because of scarcity, every society must answer three fundamental questions:

1. WHAT to produce?

• Should resources go to food or weapons? Hospitals or shopping malls? Roads or schools?
• Different societies allocate differently — some prioritise basic needs, others luxury goods.

2. HOW to produce?

• Should production be labour-intensive (many workers, simple tools) or capital-intensive (few workers, advanced machinery)?
• Should it be done in large factories or small workshops?
• Should it use renewable or non-renewable energy?

3. FOR WHOM to produce?

• Who gets the goods that are produced? The richest? Those who work hardest? Those most in need?
• This is essentially a question of DISTRIBUTION.

Different economic systems answer these differently.

Cambridge tip. Mark schemes often use phrases like "the basic economic questions" or "the fundamental questions of allocation". Memorise WHAT, HOW, FOR WHOM as a triple — it earns the mark.

Production needs four resources, called the factors of production. They are the inputs that combine to produce goods and services.

Notes on each:

Land is more than literal land — it includes all NATURAL resources. Soil, water, minerals, oil, fish in the sea, trees in a forest. Anything not man-made.

Labour is human effort, both physical (a builder) and mental (a software engineer). Quantity and QUALITY matter — a more educated workforce is more productive.

Capital in Economics is NOT money. It is the man-made things used to produce other things. A factory building, a sewing machine, a delivery van. Money is used to BUY capital — but money itself is not capital in this sense.

Enterprise is the trickiest. It is the willingness to take risk and combine the other three factors. The entrepreneur is the one who puts capital, land, and labour together into a business and bears the risk if it fails. Without enterprise, the other factors don't combine into production.

The rewards table is heavily examined. Memorise it.

Cambridge tip. Mark schemes for "Identify the factors of production" questions ALWAYS reward specific examples tied to the context. If the question names a bakery, give bakery-specific examples (wheat, bakers, ovens, owner). Generic answers get half marks.
