Inflation, deflation, and the CPI

Sustained price changes. Measured by CPI year-on-year.

Inflation = a sustained rise in the general price level.

Deflation = a sustained fall in the general price level — opposite.

Why 'sustained'? A one-off price change isn't inflation. Inflation requires a persistent trend.

Why 'general'? Individual prices change all the time. Inflation refers to the AVERAGE level across the economy.

Measurement: the Consumer Price Index (CPI).

The CPI tracks the average price of a 'basket' of goods and services that a typical household buys.

Steps to construct the CPI:

Identify the goods and services households typically buy (food, housing, transport, etc.).
Survey their prices regularly.
Calculate weighted average cost of the basket.
Express as an index — base year = 100.
Track over time. Inflation rate = % change in CPI year-on-year.

Worked example. CPI rises from 100 to 105 over a year → inflation rate = 5%.

Inflation target. Most central banks target ~2% inflation. Above this is high; below or negative is risky.

Causes — demand-pull vs cost-push

Two different mechanisms. Different policy responses.

Demand-pull inflation.

Aggregate demand grows faster than aggregate supply. 'Too much money chasing too few goods.'

Causes of rising AD:

Rapid economic growth (more income → more spending).
Loose monetary policy (low interest rates → more borrowing).
Loose fiscal policy (tax cuts → more disposable income).
Increased exports (foreign demand).

Example. Post-pandemic 2021-2022 — government stimulus + pent-up demand from lockdowns + supply still constrained → demand-pull pressure.

Cost-push inflation.

Rising costs of production push up prices. Firms pass on cost increases to consumers.

Causes of rising costs:

Rising wages (often pushed by trade unions).
Rising raw material prices.
Rising energy prices.
Rising indirect taxes / import tariffs.

Example. 2022 energy price spike from Ukraine war — gas/oil/electricity costs rose globally → cost-push inflation in many countries.

Combined. Real-world inflation often involves both. The 2022-2024 inflation surge had both demand-pull (post-pandemic stimulus) and cost-push (energy + supply chains) causes.

Why the distinction matters. Different cures.

Costs of inflation

Erodes value, creates uncertainty, redistributes wealth.

1. Erodes purchasing power.

Money buys less. Savers lose. Workers' real wages may fall (if pay doesn't keep pace with inflation).

2. Uncertainty discourages investment.

High inflation makes business planning difficult. Firms postpone investment. Long-run growth slows.

3. Redistributes wealth.

Borrowers gain (debt repaid in cheaper money). Lenders/savers lose.

Pensioners on fixed incomes lose. Workers with strong unions may keep up; others may not.

4. Damages exports.

If domestic prices rise faster than foreign, exports become uncompetitive → trade deficit.

5. Menu costs and shoe-leather costs.

Firms must constantly update prices ('menu costs'). Consumers spend time/effort searching for best prices ('shoe-leather costs').

6. Risk of hyperinflation.

Once inflation gets out of control, it can spiral. Money loses value daily. Trade breaks down. Examples: Weimar Germany 1923 (paper money used as wallpaper), Zimbabwe 2008 (100-trillion-dollar notes), Venezuela 2017-2021.

Are there ANY benefits of inflation?

Mild inflation (2-3%) helps the economy adjust — wages can fall in real terms without nominal cuts (which workers strongly resist).
Reduces real debt burden for borrowers.
Avoids deflation.

Deflation — why falling prices are dangerous

Counter-intuitive: deflation is often worse than mild inflation.

Deflation = sustained fall in general prices.

Why is deflation bad? Counter-intuitive — wouldn't lower prices help consumers?

Three problems:

1. Postponed spending → deflationary spiral.

Consumers expect prices to fall further → delay purchases.
Firms see falling demand → cut production → lay off workers.
Workers spend less → demand falls further → prices fall further.
The spiral is hard to stop.

2. Higher real debt.

Debts are repaid in money worth MORE than when borrowed.
Real burden of debt rises.
Borrowers struggle, defaults rise, banks weaken.

3. Reduced production and unemployment.

Falling revenues squeeze profit margins.
Firms cut output and lay off workers.
Unemployment rises.

Japan's 'lost decades' (1990s-2010s). After a 1990 financial bubble, Japan experienced two decades of deflation/near-deflation. Consumer spending stagnated. Growth was anaemic. The Japanese central bank tried various policies (QE pioneered there) but escape was slow.

Why most central banks target 2%, not 0%. A 2% buffer makes deflation less likely. If inflation falls to zero from 2%, the central bank still has room to stimulate before deflation becomes entrenched.
